PROPOSED SB 1269 STRIKE EVERYTHING AMENDMENT ON SCHOOL FINANCE REVISIONS |
This memo provides our analysis of the proposed strike everything amendment to SB 1269 dated 3/22/2022 at 4:56 pm, which would make several revisions to K-12 school funding formulas.
Estimated Impact
We estimate that the bill would have a net General Fund cost of $215.0 million in FY 2023. Table 1 delineates the estimated General Fund impact by each proposed formula change and by the impact on districts (increase of $172.0 million), charter schools (increase of $41.9 million) and empowerment scholarship accounts (ESAs) ($1.1 million).

For school districts, the net funding increase would be lower than the $172.0 million General Fund impact because the bill would phase out over 5 years the ability of districts to levy primary property tax levies currently authorized by Transportation Revenue Control Limit (TRCL). By FY 2027, the net TRCL reduction would grow to $(81.2) million, lowering the net district funding increase to $100.5 million.

The impact of the above changes would vary by district and by charter school. Estimated impacts delineated by district and charter can be found in Table 2 and Table 3 (attached). These tables are based on full implementation of the TRCL phase-out by FY 2027.
Beginning in FY 2024, we estimate the cost of the bill may grow beyond $215.0 million because school districts would be permitted to opt into the "State Student Funding Formula" that would be used by charter schools. The State Student Funding formula would cost more to the state than the regular district formula due to Charter Additional Assistance, which exceeds District Additional Assistance by approximately $1,500 per pupil. Only districts with no overrides or bonds would be eligible, and districts opting into the formula would be prohibited from levying other K-12 property tax levies, such as adjacent ways or the small school adjustment, and would not be eligible to receive Building Renewal Grant Fund monies from the School Facilities Division (SFD) of the Arizona Department of Administration (ADOA).
The costs of districts opting into the State Student Funding Formula are highly uncertain. Before opting in, districts would need to receive approval from their residents via a ballot referral measure. We cannot predict the outcome of such measures in advance. District financial conditions may also change over time, so the number of districts that would potentially benefit from the formula may be higher or lower over time.
Based on the above factors, we developed an "upper bound" estimate of the cost of districts opting into the charter formula by assuming that districts with current district property tax levies that are less than estimated funding gain from the charter formula would opt into the formula. Under those assumptions, we estimate that there are 26 districts with no current budgeted overrides or debt service for bonds that could potentially receive a net financial benefit from opting into the State Student Funding Formula. If all 26 districts opted into the formula, we estimate total formula funding for the districts would increase by $20.5 million, of which the General Fund would cover $14.2 million in FY 2024.
Over time, districts that currently have overrides or bonds in place may allow their overrides and bonds to expire to allow them to opt into the State Student Funding Formula due to a net financial gain. We estimate that there are 33 districts with overrides or bonds currently in place that may experience a net financial benefit if they became eligible to opt into the formula based on their current property tax levies. If all 33 districts eventually opted into the formula, we estimate total formula funding for the districts would increase by $114.3 million, of which the General Fund would cover $77.9 million annually. In combination with the $14.2 million cost of districts currently eligible, the long run annual cost may be $92.1 million over and above the $215.0 million cost of other formula changes.

Analysis
Replace Results-Based Funding with Achievement Weights
The bill would establish new group B weights called "achievement weights" that would allocate funding to districts and charter schools based on their letter grade assigned by the State Board of Education (SBE) pursuant to A.R.S. § 15-241. The weights would be as follows:

· 0.049, or approximately $225 per pupil, for students attending schools with a letter grade of A and with fewer than 50% of students eligible for free or reduced-price lunches (FRPL).
· 0.091, or approximately $417 per pupil, for each student attending a school meeting either of the following criteria:
o A letter grade and at least 50%, but less than 80% FRPL-eligibility.
o B letter grade and at least 70% FRPL-eligibility
· 0.111, or approximately $509 per pupil, for students attending schools with a letter grade of A and with 80% or more FRPL-eligibility.
These weights would replace the Results-Based Funding formula, which currently allocates per pupil funding amounts ranging from $225 to $400 based on each school's results in the statewide assessment in reading and math. For FY 2022, ADE reports that there were approximately 250,000 students attending schools that qualified for funding under the current formula. By comparison, we estimate that approximately 418,400 students attend a school that meets the criteria to receive achievement weight funding. The 418,400 estimate is based on SBE's assigned letter grades for FY 2019 (most current year available) and average daily attendance data published by ADE for FY 2021 and FY 2022. Based on that data, we estimate the average per pupil award would be $298, which would result in a total cost for the weights of $124.7 million. The $124.7 million exceeds the current $68.6 million appropriation for Results-Based Funding by $56.1 million.
The cost of the weights in future years will depend on how many students attend schools receiving a letter grade that qualifies for funding. For example, if SBE modifies the letter grade formula in a manner that results in more schools receiving an A letter grade in comparison to the current formula, the cost of the achievement weights would increase. In addition, given that the achievement weights are multiplied by the Base Level, which is adjusted annually for inflation, the cost of the formula will increase in future years relative to current law (Results-Based Funding is not currently subject to annual inflation adjustments).
Eliminate Teacher Experience Index
The bill would eliminate the Teacher Experience Index (TEI), which allows school districts with teachers
that have more years of teaching experience than the statewide average receive an increase to their
Base Level. The Baseline assumes districts would receive the same TEI adjustment in FY 2023 as in FY 2022. Under that assumption, the elimination of the TEI would decrease Base Level funding for school districts by $(53.8) million, or a decrease of (0.9)%.
Eliminate Additional Teacher Compensation Monies
The bill also eliminates a 1.25% increase to the Base Level available to districts for additional teacher compensation. Districts are eligible if they establish a teacher performance evaluation system that meets standards adopted by the State Board of Education. Nearly all districts receive the 1.25% increase. The elimination of the adjustment would result in an estimated formula reduction of $(69.6) million in FY 2023.
Additional 2.5% Base Level Increase
The elimination of the TEI and the 1.25% for additional teacher compensation would be offset by an additional increase to the Base Level of $109.77, or 2.5%. After accounting for the 2.0% increase assumed in the Baseline pursuant to A.R.S. § 15-901.01, the total FY 2023 Base Level increase would be
4.5%. Given estimated weighted public school ADM of approximately 1.55 million in FY 2023, the Base Level adjustment would increase formula costs by an estimated $170.0 million in FY 2023.

Transportation Funding Adjustments
The BSA formula establishes transportation funding for school districts via the Transportation Support Level (TSL), which primarily determines district transportation funding by multiplying district route miles
incurred in transporting pupils in the prior year by per-mile reimbursement factors adjusted annually for inflation. The current maximum per-mile reimbursement rate is $2.77. Districts may also levy an additional primary property tax for the difference between funding provided by the TSL and the Transportation Revenue Control Limit (TRCL). TRCL budget capacity effectively holds districts harmless from funding reductions that would have occurred in prior years due to a reduction in route miles.
The bill would make the following adjustments to the current district transportation formula:
· Additional 30% TSL Increase: Under the Baseline, the maximum per-route mile reimbursement rate is assumed to increase by 2% to $2.83. The higher route mile rates established by the bill would be approximately 30% higher than the Baseline. The higher rates would result in an increase in TSL funding relative to the Baseline of $77.2 million, which would raise total TSL funding to $343.0 million.
· Authorize districts to receive TSL funding on a per pupil basis: Districts could opt to receive $330 per pupil for the TSL instead of calculating their funding based on route miles. We estimate that 69 school districts would receive more funding from the per pupil formula compared with the updated route mile formula, generating additional transportation formula funding expenses of $43.7 million. Total TSL funding would therefore increase to $386.7 million.
The resulting Basic State Aid equalization formula increase for districts would be $120.9 million. The formula cost increase could be lower to the extent that district route miles do not return to pre-pandemic levels during the 2021-2022 school year.
The transportation funding increase would be lower than the $120.9 million equalization formula increase, however, because the bill phases out TRCL over 5 years. In FY 2023, each district's levy would be capped at 80% of the difference between their FY 2021 TRCL and FY 2021 TSL. We estimate the bill would authorize TRCL levies of $72.0 million for FY 2023, which would represent a reduction of $(9.2) million in comparison with the Baseline. The $(9.2) million reduction in TRCL levies would not result in General Fund savings since these monies are only funded via district primary property taxes.
After FY 2023, the $72.0 million of remaining TRCL levies would phase down at a rate of 20% annually until reaching $0 in FY 2027. As a result, we estimate that in the long-run district transportation funding increase would be $39.7 million in comparison to current law.
Empowerment Scholarship Account Changes
ESA awards would increase as a result of changes to the Base Level component of the formula, including, the additional 2.5% increase to the Base Level and the elimination of the TEI and additional monies for teacher compensation. The Base Level component of the ESA award would increase by approximately 0.7% as a result of the above changes, which we estimate would increase ESA awards by $1.1 million.
State Student Funding Formula Opt-In for Districts
The bill would establish a process for school districts to opt into the "State Student Funding Formula," which would be the same as the funding formula for charter schools. Only districts with no budget
overrides and with no more than 4 years of remaining debt service payments on voter-approved bonds

would be eligible to opt in. Districts would only be permitted to adopt the formula after a ballot measure is approved by a majority of its voters.
After opting into the formula, districts would be prohibited from adopting certain tax levies that are outside the equalization formula to fund schools, including overrides, bonds, desegregation levies, the excess debt service portion of tuition, interest for tax anticipation notes or registered warrants, transportation revenue control limit levies, the small school adjustment, tuition loss, or adjacent ways. Districts would also be prohibited from receiving funding from the School Facilities Division of the Arizona Department of Administration for building renewal (new school construction formula funding would still be allowed).
Districts that opt into the formula would be permitted to levy a higher Qualifying Tax Rate (QTR) for the purposes of Basic State Aid formula calculations than other districts. The rates in the bill for unified districts ($4.2388) would be about 24% higher than the regular QTR rate for unified districts ($3.4108) under the Baseline in FY 2023.
As noted above, the number of districts opting into the formula would depend on a number of factors, including whether the proposal receives voter approval, the district's financial condition, and foregone SFD building renewal grants. To determine an "upper bound" number of how many districts may opt in, we reviewed adopted school district budgets for FY 2022 to determine how many districts have current property tax levies that exceed the estimated funding gain they would experience from opting into the formula.
Based on our analysis, there are 89 school districts (excluding CTEDs) that did not budget monies associated with overrides or debt service for bonds. Of those districts, we estimate that only 26 would experience a net financial gain by opting into the state student funding formula. Most of the 63 school districts with no financial gain receive funding from a small school adjustment levy pursuant to A.R.S. § 15-949.
We estimate the 26 districts opting in would experience a formula funding gain of $20.5 million. Of that amount, we estimate $8.4 million would be offset by the higher qualifying tax rate. The higher QTR, however, would also result in higher Homeowner's Rebate expenses of approximately $2.2 million,
generating a net General Fund impact of $14.2 million. This impact would not occur until at least FY 2024, as districts would first have the opportunity to hold an election to opt into the formula in November 2022. Approved changes to the formula would only take place in the fiscal year following the election year, which would be FY 2024.
Over time, other districts that are not currently eligible due to an outstanding bond or override may choose to opt in if the formula funding increase they would receive would exceed the total revenues they collect from other overrides, bonds, and other tax levies. Based on districts' adopted FY 2022 budgets, we estimate that there are an additional 46 districts (excluding CTEDS) with active bonds or overrides that receive less in per pupil funding from their property tax levies than they would from opting into the State Funding Formula. If those districts were to eventually opt into the formula, we
estimate that total formula funding would increase by an additional $114.3 million, of which $48.4 million would be covered by the higher QTR rates authorized by the bill. The higher QTR would generate
additional estimated Homeowners Rebate obligation of $12.1 million, resulting in a net General Fund impact of $77.9 million.

Including both currently eligible districts and districts that may become eligible in the future, the potential annual General Fund impact could reach $92.1 million. This impact is highly uncertain and may not occur for several years, as districts that are currently ineligible would have to at least wait until their overrides or bonds are closer to expiration to opt into the formula. In addition, there may be some offsetting savings in the Building Renewal Grant program within the School Facilities Division.
While the Baseline only includes $16.7 million for ongoing Building Renewal funding in FY 2023, the Legislature has consistently provided one-time funding at much higher levels. For example, the final building renewal funding level for FY 2021 was $146.2 million. Given that the 59 districts that would opt into the State Student Funding Formula represent about 14.0% of the statewide district student population, there could be a corresponding (14.0%) reduction in building renewal requests of approximately $(20.8) million based on the FY 2021 funding level. Since the higher building renewal funding level is not included in the Baseline, however, the $(20.8) million does not represent a savings relative to the Baseline.
Local Government Impact
In FY 2023, the bill would increase school district property tax collections by an estimated $0.6 million, which consists of a $(9.2) million decrease for the first year of the phaseout of the TRCL, partially offset by $9.8 million in additional budget capacity within state aid districts associated with the formula increases outlined above. Property tax levies would decline, however, by an estimated $(72.0) million by FY 2027 as TRCL is incrementally phased out in full.
There would be additional impacts to property taxes for any district that opts into the State Student Funding Formula. As noted above, we estimate that the 59 districts that may receive a financial benefit from opting in are levying property taxes outside the equalization formula equal to $57.5 million. Those taxes would be replaced by the higher QTR authorized for such districts, which we estimate would generate approximately $66.6 million. As a result, there would be an estimated net property tax increase across such districts of approximately $9.1 million if all 59 districts decided to opt in. The property tax increase would likely only materialize over several years as districts opt into the formula and is highly speculative.
